Derivatives on Volatility: Some Simple Solutions Based on Observables

چکیده
Proposals to introduce derivatives whose payouts are explicitly linked to the volatility of an underlying asset have been around for some time. In response to these proposals, a few papers have tried to develop valuation formulae for volatility derivatives—derivatives that essentially help investors hedge the unpredictable volatility risk. This paper contributes to this nascent literature by developing closedform/analytical formulae for prices of options and futures on volatility as well as volatility swaps. The primary contribution of this paper is that, unlike all other models, our model is empirically viable and can be easily implemented. More specifically, our model distinguishes itself from other proposed solutions/models in the following respects: (1) Although volatility is stochastic, it is an exact function of the observed path of asset prices. This is crucial in practice because nonobservability of volatility makes it very difficult (in fact, impossible) to arrive at prices and hedge ratios of volatility derivatives in an internally consistent fashion, as it is akin to not knowing the stock price when trying to price an equity derivative. (2) The model does not require an unobserved volatility risk premium, nor is it predicated on the strong assumption of the existence of a continuum of options of all strikes and maturities as in some papers. (3) We show how it is possible to replicate (delta hedge) volatility derivatives by trading only in the underlying asset (on whose volatility the derivative exists) and a risk-free asset. This bypasses the problem of having to trade numerously many options on the underlying asset, a hedging strategy proposed in some other models. JEL classification: G12, G13

Volatility Derivatives
Volatility derivatives are a class of derivative securities where the payoff explicitly depends on some measure of the volatility of an underlying asset. Prominent examples of these derivatives include variance swaps and VIX futures and options. We provide an overview of the current market for these derivatives. We also survey the early literature on the subject. Finally, we provide relatively ...
متن کاملOn the pricing and hedging of volatility derivatives
Abstract We consider the pricing of a range of volatility derivatives, including volatility and variance swaps and swaptions. Under risk-neutral valuation we provide closed-form formulae for volatility-average and variance swaps for a variety of diffusion and jump-diffusion models for volatility. We describe a general partial differential equation framework for derivatives that have an extra de...
متن کاملA note on the pricing and hedging of volatility derivatives
We consider the pricing of volatility products and especially volatility and variance swaps. Under risk-neutral valuation we provide closed form formulae for volatility-average and variance swaps. Also we provide a general partial differential equation for derivatives that have an extra dependence on an average of the volatility. We give approximate solutions of this equation for volatility pro...
متن کاملVolatility derivatives and model-free implied leverage
We revisit robust replication theory of volatility derivatives and introduce a broader class which may be considered as the second generation of volatility derivatives. One of them is a swap contract on the quadratic covariation between an asset price and the model-free implied variance (MFIV) of the asset. It can be replicated in a model-free manner and its fair strike may be interpreted as a ...
متن کاملNew operational matrix for solving a class of optimal control problems with Jumarie’s modified Riemann-Liouville fractional derivative
In this paper, we apply spectral method based on the Bernstein polynomials for solving a class of optimal control problems with Jumarie’s modified Riemann-Liouville fractional derivative. In the first step, we introduce the dual basis and operational matrix of product based on the Bernstein basis. Then, we get the Bernstein operational matrix for the Jumarie’s modified Riemann-Liouville fractio...
